Service Tax on Logistics Services Depends on Substance, Not Labels: Calcutta High Court

The Calcutta High Court has clarified when activities amount to “Clearing and Forwarding” (C&F) services and the circumstances in which the extended period of limitation under Section 73 of the Finance Act, 1994 can be invoked for recovery of unpaid service tax. The bench of Justice Rajasekhar Mantha and Justice Ajay Kumar Gupta partly upheld service tax demands raised by the Revenue while quashing tax levied on certain ancillary activities, drawing a clear distinction between core C&F functions and independent value-added services. The dispute arose from service tax demands for the period September 1999 to March 2004 in respect of services rendered to two large steel companies. The Revenue classified the services as Clearing and Forwarding services, alleging long-term evasion of service tax. The assessee disputed the classification, contending that it provided either clearing or forwarding services, but not both simultaneously. A search and seizure operation in April 2002 led to subsequent registration under the Central Excise Act and partial payment of past service tax dues. A show cause notice dated 13 September 2004 demanded tax, interest and penalties under multiple service heads. The Customs, Excise and Service Tax Appellate Tribunal (CESTAT) upheld the classification of services as C&F but remanded the issues of limitation and penalty to the adjudicating authority. This remand was challenged before the Calcutta High Court. Rejecting the Revenue’s objection, the High Court held that the appeal was maintainable under Section 35G of the Central Excise Act, as the dispute did not concern the rate of duty or valuation, but involved substantial questions of law relating to service classification, limitation and penalty. The Court held that a service provider would qualify as a Clearing and Forwarding agent if it performs a composite set of activities including receiving and unloading goods, storage and warehousing, arranging transportation, and dispatching goods to customers on behalf of the principal. The Court upheld the service tax demand of ₹49.27 lakh for C&F services rendered between 1999 and 2002, service tax of ₹48,396 for C&F services rendered during 2002–2004, and service tax of ₹36.56 lakh on transportation expenses, holding that transportation is an integral component of forwarding activity. The plea that direct expenses are excludable from taxable value was expressly rejected. Granting partial relief, the Court held that bending and bundling of goods alter the nature of the product and cannot be treated as incidental to clearing or forwarding, and Stock verification services involve assessment of quality and quantity, which goes beyond mere custody or preservation of goods. Accordingly, service tax demands raised on these activities under the C&F category were set aside, with liberty to the Revenue to examine taxability under appropriate heads. On limitation, the Court ruled that the extended five-year period under Section 73 was applicable, noting that the service provider failed to register and file returns for several years. Partial payment of tax after departmental investigation amounted to acknowledgment of liability. Such acknowledgment revived the cause of action for recovery. The show cause notice issued in September 2004 was therefore held to be within limitation. The Court criticised the Tribunal for remanding the issue of limitation and penalty despite sufficient material on record. Setting aside the remand, the High Court itself imposed a penalty at 15% of the confirmed service tax, taking into account partial voluntary compliance after investigation.
