CESTAT Quashes Service Tax Demand Against Standard Chartered Finance Over Defective SCN

The Mumbai Bench of the Customs, Excise & Service Tax Appellate Tribunal (CESTAT) has set aside a service tax demand of Rs. 2.73 crore raised against Standard Chartered Finance Pvt. Ltd. after holding that the Show Cause Notice (SCN) issued by the department was “fatally defective” for failing to specify the exact statutory provision under which the services were sought to be taxed. The bench of Justice Ajay Sharma (Judicial Member) and A.K. Jyotishi (Technical Member) ruled that the failure to identify the relevant sub-clause of Section 65(19) of the Finance Act, 1994 amounted to a violation of principles of natural justice and rendered the entire proceedings unsustainable. The dispute pertained to the period from August 2005 to April 2006. During departmental audit proceedings, the Revenue alleged that the company had failed to pay service tax on “Data Processing Fees” received for backend processing services provided to Standard Chartered Bank. The department treated the activities as taxable under the category of “Business Auxiliary Services” and raised a demand of ₹2.73 crore along with interest and penalties. According to the department, the company’s activities included processing customer account transactions, loan applications, cheque book requisitions, EFT and ECS transactions, merchant payments, insurance applications and other banking support operations. The Revenue argued that these services were rendered on behalf of the bank and therefore fell under sub-clauses (vi) and (vii) of Section 65(19) dealing with “provision of service on behalf of the client” and incidental or auxiliary services. However, the appellant contended that the services were essentially Information Technology enabled services involving data capture, data conversion, data processing, document processing and data storage, which were specifically excluded from the ambit of “Business Auxiliary Services” during the relevant period. The company also argued that the Show Cause Notice itself was fundamentally defective because it merely referred to “Business Auxiliary Services” without specifying the particular sub-clause of Section 65(19) allegedly attracted. The Tribunal observed that Section 65(19) contains seven distinct categories of taxable services and each sub-clause describes a separate species of activity. Therefore, if the department intends to classify an assessee’s activity under any specific sub-clause, the same must be clearly mentioned in the Show Cause Notice itself. The Bench stressed that the Show Cause Notice forms the very foundation of tax proceedings and defines the scope of adjudication. A vague notice, the Tribunal held, deprives the assessee of the opportunity to effectively defend itself and violates the constitutional principles of natural justice. The Tribunal further clarified that such a defect cannot later be cured by the adjudicating authority during adjudication proceedings. It held that the Commissioner had exceeded the scope of the notice by subsequently concluding in the adjudication order that the services would fall under sub-clauses (vi) and (vii), despite those provisions never having been identified in the SCN. Calling the deficiency “fatal,” the CESTAT ruled that the entire demand collapses once the foundational Show Cause Notice is invalidated. Consequently, the Tribunal quashed the service tax demand, interest and penalties imposed on the company. The Bench refrained from deciding the substantive issue of whether the appellant’s activities actually qualified as “information technology services.” The Tribunal stated that since the proceedings themselves were vitiated due to the defective notice, it was unnecessary to examine the merits of taxability.
