Dept. Failed To Prove Manpower Supply: CESTAT Quashes Service Tax Demand

The Customs, Excise & Service Tax Appellate Tribunal (CESTAT) in Chennai has set aside a substantial service tax demand ruling that the Department failed to prove that independent contractors engaged by the manufacturer were providing manpower supply services. The bench of Ajayan T.V. (Judicial Member) and M. Ajit Kumar (Technical Member) has observed that in the light of the non-examination of the true nature of relationship between the parties a conclusion of the appellant being the employer of the workers cannot be fastened by assumptions and presumptions. Revenue has not proved its case regarding the true nature of the disputed activity provided by workmen to the appellants customers. Hence the question of examining the correctness of the extended period invoked or imposition of penalty does not arise The dispute arose after Central Excise authorities alleged that Tractors and Farm Equipment Ltd. (TAFE) was receiving manpower supply services from various contractors and was therefore liable to pay 75 percent of the tax under the reverse charge mechanism (RCM), effective from 1 July 2012. Show-cause notices issued in 2014 and 2015 demanded more than ₹2.9 crore in tax, along with interest and penalties under the Finance Act, 1994. TAFE challenged the adjudicating authority’s 2016 order, arguing that it had never received manpower supply services but only job work supported by independent contractors. During the appeal hearing, TAFE’s counsel highlighted that contractors were engaged for specific jobs and were paid strictly on a piece-rate basis. The contractors themselves controlled their workmen, bore responsibility for defects or damages, and discharged service tax in full under the category of “other taxable services.” The company argued that the Department had wrongly assumed a manpower supply arrangement without evaluating the contractual terms or real-world working conditions. The Tribunal noted that the Supreme Court has repeatedly emphasised the use of multifactor tests—such as control, integration, mutual obligations, and provision of equipment—to determine whether a relationship is that of employment or independent contracting. The Bench found no evidence that TAFE exercised control over the workers or that wages were paid on a manpower basis. It observed that the payments were linked to output and not man-hours, and all responsibilities rested with the contractors. The Bench also pointed out that earlier CESTAT orders involving the very same contractors had already ruled that such job work arrangements did not constitute manpower supply services. The present case, the Tribunal said, involved identical facts, making those earlier decisions directly relevant. The Tribunal further held that the burden to establish taxability rests fully on the Revenue, and the Department had failed to discharge this burden. The Revenue argued that TAFE had paid partial RCM for one contractor, Sigma Enterprises, and therefore was aware of its tax obligations. However, the Tribunal rejected this reasoning, stating that tax treatment in one contractor’s case could not automatically determine classification in others, especially when the nature of services differed. Concluding that the entire demand was rooted in assumptions rather than evidence, the Tribunal set aside the adjudicating authority’s order in full. This meant that tax, interest, and penalties were all quashed, and TAFE was held entitled to consequential relief.
