S. 68 First Proviso Applies Only To Companies, Not Partnership Firms: ITAT

The Mumbai Bench of the Income Tax Appellate Tribunal (ITAT) has held that the first proviso to Section 68 of the Income Tax Act, 1961 requiring an assessee to explain the “source of source” applies only to companies and not to partnership firms. The bench of Narender Kumar Choudhry (Judicial Member) and Prabhash Shankar (Accountant Member) upheld the deletion of substantial additions made on account of partner capital introductions and unsecured loans in the case of P. Vijaykumar & Co. The dispute arose after a search and seizure operation under Section 132 was conducted on 18 October 2019 at the premises of the assessee firm. Following the search, proceedings under Section 153A were initiated for Assessment Years 2018-19, 2019-20, and 2020-21. During assessment proceedings, the Assessing Officer made various additions under Section 68 alleging unexplained cash credits, unexplained partner capital, and non-genuine unsecured loans. One of the principal disputes related to capital introduced by partners into the partnership firm. The Revenue contended that although the funds had moved through banking channels, the assessee failed to satisfactorily explain the exact source of the money in the hands of the partners. The Department also questioned the genuineness of loans obtained by the partners from KGS Stock Management Pvt. Ltd. due to the absence of formal loan agreements. Before the Commissioner (Appeals), the assessee produced extensive documentary evidence including bank statements, ledger confirmations, income tax returns of partners, and financial statements of the lender entities. The Commissioner admitted the additional evidence under Rule 46A after accepting the assessee’s explanation that assessment notices were not properly communicated to the partners by an employee. After examining the records, the Commissioner (Appeals) found that the partnership firm had received capital contributions from identifiable partners through banking channels and that the partners themselves had sufficient financial backing. The Commissioner further noted that KGS Stock Management Pvt. Ltd. possessed reserves exceeding Rs. 10 crore, establishing its financial capacity to extend loans to the partners. While affirming the appellate order, the ITAT made an important observation on the scope of the first proviso to Section 68. The Tribunal noted that the proviso, which requires explanation of the source of funds in the hands of the creditor or shareholder, specifically applies to companies in which the public are not substantially interested. Since the assessee before it was a partnership firm, the statutory requirement to establish the “source of source” was not applicable. The Tribunal observed that the assessee had already discharged the primary burden cast under Section 68 by furnishing documentary evidence establishing the identity of the partners, the genuineness of the transactions, and the creditworthiness of the contributors. Once these elements were established, the burden shifted to the Revenue to bring contrary evidence on record. However, the Department failed to produce any material disproving the transactions. The ITAT also rejected the Revenue’s contention that absence of formal loan agreements rendered the transactions non-genuine. The Bench observed that the transactions were fully routed through banking channels, duly reflected in books of account, and supported by confirmations, financial statements, and income tax records. It held that mere absence of a written agreement could not justify treating otherwise genuine transactions as unexplained cash credits. The Tribunal emphasised that in the case of partnership firms, once the immediate source of the capital contribution is explained through identifiable partners and supporting banking records, additions under Section 68 cannot be sustained merely because the Revenue seeks deeper inquiry into the source of funds available with those partners. The ITAT upheld the deletion of additions relating to partner capital contributions and unsecured loans and dismissed the Revenue’s appeals.
