Bright Line Test Not Recognised Under Income Tax Law: Delhi HC Dismisses Appeal Against Sony India

The Delhi High Court has dismissed the Income Tax Department’s appeal against Sony India Pvt. Ltd. in a major transfer pricing dispute relating to Assessment Year 2015-16, holding that the issues raised by the Revenue were already covered by earlier judgments delivered in the assessee’s own cases. The Bench of Justice Dinesh Mehta and Justice Tejas Karia rejected the appeal filed by the Principal Commissioner of Income Tax against the order of the Income Tax Appellate Tribunal (ITAT). The department had proposed several substantial questions of law concerning transfer pricing adjustments relating to Advertisement, Marketing and Promotion (AMP) expenditure, royalty payments, comparability analysis, and application of the Bright Line Test (BLT). The department argued that the ITAT erred in holding that the Bright Line Test was not in accordance with law and contended that the BLT was merely used as an economic or statistical tool to determine the cost of services allegedly rendered by the Indian entity to its foreign associated enterprise. The Department also challenged the Tribunal’s findings regarding intensity-based adjustments under the Transactional Net Margin Method (TNMM). In addition, the department questioned the ITAT’s deletion of transfer pricing adjustments relating to royalty payments made by Sony India to its Associated Enterprise, Sony Corporation. According to the Department, the assessee had failed to establish commercial justification and tangible benefits corresponding to the royalty payments. The appeal further alleged that the licensed patents and know-how were either owned by third parties or not actually used by the assessee for manufacturing licensed products. The Department also disputed the Tribunal’s reliance on the Delhi High Court’s earlier decision in Cushman and Wakefield and challenged the exclusion of Febulka Advertising Pvt. Ltd. from the list of comparable entities for transfer pricing analysis. Sony India submitted that all the issues raised by the department had already been adjudicated by the Delhi High Court in the assessee’s own earlier cases, namely ITA No. 7/2023 decided on 13 December 2023 and ITA No. 551/2023 decided on 30 September 2024. On the issue of the Bright Line Test, the Court noted that in its earlier judgment it had already held that the BLT is not prescribed under the Income Tax Act, 1961 or the rules framed thereunder. The Bench reiterated that since the test is alien to the statutory framework, it cannot be adopted for determining arm’s length price in transfer pricing matters. With respect to royalty-related adjustments, the Court observed that the questions concerning whether transfer pricing adjustments were warranted and the methodology for determining royalty had already been settled in the earlier judgments delivered in Sony India’s own cases. Importantly, the Court recorded that the Revenue’s counsel was unable to point out any contrary ruling of the Supreme Court taking a different view from the earlier Delhi High Court judgments relied upon by the assessee. The High Court also dealt with the department’s challenge regarding exclusion of Febulka Advertising Pvt. Ltd. as a comparable. The Bench noted that the ITAT had found the company to be engaged in an entirely different business and further observed that its complete financial figures were not available in the public domain. The Court held that the issue involved pure findings of fact based on appreciation of evidence and did not give rise to any substantial question of law under Section 260A of the Income Tax Act.
