Rule 11(3) Can’t Force Lapse of CENVAT Credit Where Dutiable Products Continue: CESTAT

The Customs, Excise and Service Tax Appellate Tribunal (CESTAT), New Delhi has held that Rule 11(3) of CENVAT Credit Rules, 2004 cannot force lapse of cenvat credit where dutiable products continue. The bench of Justice Dilip Gupta, President, and P. Anjani Kumar (Technical Member) has observed that Rule 6(6)(v) specifically excludes exports under bond from the operation of Rule 6(3). Relying on earlier decisions of the Bombay High Court, including Repro India Ltd. and Union of India v. Sharp Menthol India Ltd., the Bench observed that exports cannot be burdened with domestic tax liabilities and that CENVAT credit remains available where exempt goods are exported under bond. The dispute centered on whether CENVAT credit lying in balance was required to lapse after certain final products manufactured by the company became exempt from excise duty, and whether the company was liable to pay amounts equivalent to 10% or 5% of the value of exempted goods cleared domestically and exported under bond. The appellant/assessee, Sharp Menthol India Ltd. was engaged in the manufacture of various menthol-based products, including Menthol Crystals, Menthol BP/USP, Mentha Piperita Oil, Menthol (Liquid), Rectified Spearmint Oil and Menthone. The company procured duty-paid inputs and availed CENVAT credit under the CENVAT Credit Rules, 2004. Following Notification No. 4/2008-CE effective from March 1, 2008, Menthol Crystals and Menthol became exempt from central excise duty. Subsequently, Notification No. 10/2010-CE extended exemption to additional products manufactured by the company. Despite these exemptions, some products continued to remain dutiable, while a substantial portion of the company’s production was exported under bond or under rebate claims. The Department issued three show cause notices covering the period from March 2008 to September 2010, alleging violations of Rule 11(3) and Rule 6 of the CENVAT Credit Rules. The notices sought recovery of: ₹6.52 crore as allegedly lapsed CENVAT credit balance; ₹7.97 crore representing 10%/5% of the value of exempted goods cleared domestically; and ₹8.38 crore representing 10%/5% of the value of exempted goods exported under bond. The aggregate demand exceeded ₹22.88 crore, along with interest and penalties. The Department argued that once menthol products became exempt from excise duty, Rule 11(3) required reversal of the accumulated CENVAT credit and prevented its utilization for payment of duty on any other products. It also contended that the company was liable to pay prescribed percentages of the value of exempted goods under Rule 6(3). Sharp Menthol countered that Rule 11(3) applies only where all final products manufactured using the credit-availing inputs become exempt. Since some of its products continued to be dutiable, the accumulated credit remained available for utilization against those dutiable products. The company also maintained separate records for dutiable and exempt goods and did not avail credit on inputs used exclusively for exempt domestic clearances. Relying on that precedent, the Tribunal reiterated that Rule 11(3) does not apply where common inputs are used to manufacture multiple final products and only some of those products become exempt while others remain dutiable. The Tribunal emphasized that Rule 3(4) of the CENVAT Credit Rules permits utilization of credit for payment of duty on any final product. Therefore, accumulated credit cannot be forced to lapse merely because one category of products becomes exempt when other products remain subject to duty. The Tribunal further rejected the Department’s attempt to recover amounts equal to 10% or 5% of the value of exempted goods cleared in the domestic market. It accepted the company’s contention that separate accounts were maintained and no CENVAT credit had been availed on inputs exclusively used for exempt domestic clearances. The Bench held that Rule 6(3) merely offers options to an assessee and does not empower the Department to impose a particular option on the manufacturer. The Tribunal relied on judicial precedents holding that authorities cannot choose an option under Rule 6(3) on behalf of an assessee. If credit was wrongly availed, the Department could invoke recovery provisions, but it could not arbitrarily demand 10% or 5% of the value of exempted goods. A substantial portion of the dispute related to demands raised on exempt goods exported under bond. The Tribunal noted that all exports had been permitted by departmental authorities through duly endorsed export documentation and no challenge had been made to those permissions. Consequently, the demand for reversal of credit on exported goods was held to be legally unsustainable. Having concluded that the principal demands themselves were unsustainable, the Tribunal held that the associated demands for interest and penalties automatically collapsed. It reaffirmed the settled principle that when the underlying duty demand does not survive, consequential liabilities cannot be sustained.
