Supreme Court to Examine Taxability of Security Deposits in Property Deals

The Supreme Court of India is set to examine a crucial question in tax jurisprudence — whether a “security deposit” received during a property transaction constitutes taxable income or represents a bona fide business arrangement. A Division Bench comprising Justice S. Ravindra Bhat and Justice A.K. Chawla noted that 95.23% of the total consideration had already been received by the assessee and was categorically non-refundable, as per the seized note. The case stems from a Delhi High Court ruling in Commissioner of Income Tax v. Ansal Properties and Industries Ltd., where the court had held that a sum of ₹42 crore received by the company was taxable income rather than a refundable deposit. Background of the Dispute The controversy originated from an agreement dated 1 April 1995 between Ansal Properties and Industries Ltd. (APIL) and Verka Investments Pvt. Ltd. (VIPL) concerning development rights in a commercial property situated at 27, Kasturba Gandhi Marg, New Delhi. Under the agreement, APIL received ₹42 crore, describing it as a “security deposit.” However, a search operation by the Income Tax Department in February 2000 unearthed documents suggesting that the payment was non-refundable and formed part of the sale consideration for the property. This discovery triggered the dispute over the true nature of the transaction — whether it was a genuine deposit or a device to postpone taxation. Revenue’s Stand Before the High Court The Revenue argued that the ₹42 crore payment was not a refundable deposit but a non-refundable consideration forming part of the sale value of the property. Counsel for the department contended that the so-called “security deposit” was merely a device to defer tax liability and that the seized documents, including a confidential note, established that the payment had the character of income assessable in the assessment year 1995–96. The Revenue further asserted that the Income Tax Appellate Tribunal (ITAT) had erred in treating the amount as refundable, thereby misconstruing the nature of the transaction and failing to appreciate the documentary evidence collected during the search. Delhi High Court’s Findings The court observed that the structure of the transaction appeared to be a “colourable device” aimed at deferring the tax liability and could not be treated as a legitimate business arrangement. It held that the ITAT had ignored both the clear wording of the agreement and the corroborative evidence found during the search. Consequently, the High Court ruled that the ₹42 crore received by Ansal Properties and Industries Ltd. constituted taxable income and that the ITAT had erred in law by treating it otherwise. Nevertheless, the court upheld the assessee’s position on certain minor issues, including those related to commission payments and cash reconciliations. Challenging the Delhi High Court’s decision, Ansal Properties filed a Special Leave Petition (SLP) before the Supreme Court of India. The apex court has now granted time in the matter and will examine whether such “security deposits” in property transactions can be treated as genuine or whether they represent a mechanism to defer or disguise taxable income. The outcome of this case is expected to have significant implications for the real estate sector, where large sums are often structured as refundable or adjustable deposits in complex property transactions. A ruling from the Supreme Court clarifying the tax treatment of such arrangements could bring greater certainty to both taxpayers and tax authorities regarding the distinction between advance consideration and security deposits. As the matter now moves to the Supreme Court, stakeholders across the real estate and tax domains are closely watching whether the Court will uphold the Delhi High Court’s view or recognize the payment as part of a bona fide business arrangement.
