Karnataka HC Quashes Service Tax Demands on Steamer Agents for Ocean Freight From 22 Jan To 30 June 2017

The Karnataka High Court has delivered a major relief to the shipping and logistics sector by quashing service tax demands raised on the Mangalore Steamer Agents Association relating to ocean freight services for the period between January 22 and June 30, 2017. The bench of Justice S.R. Krishna Kumar followed the detailed findings of the Madras High Court in the Chennai and Ennore Ports Steamer Agents Association case, which had ruled that neither steamer agents nor importers could be treated as “recipients of service” for the purpose of service tax on ocean freight. The petitioner had filed the writ petition challenging the validity of Section 66C(2) of the Finance Act, 1994, Rule 10 of the Place of Provision of Service Rules, 2012, and several notifications issued in 2017 that sought to levy service tax on the ocean freight component in CIF import contracts. The association submitted that these legislative and executive actions were unconstitutional, lacked legislative competence, and were issued without proper statutory authority. It was further argued that the tax burden was improperly shifted onto steamer agents and importers, despite them having no contractual relationship with overseas shipping lines that actually provided the transportation service. After examining the matter, the Karnataka High Court agreed that the controversy had already been comprehensively settled by the Madras High Court in 2023. The Madras High Court had held that in CIF transactions, the foreign exporter engages and pays the foreign shipping line, making the overseas shipper the actual recipient of service. As a result, Indian steamer agents and importers could not be made liable to pay service tax under the reverse charge mechanism. The Karnataka High Court reproduced large portions of the earlier judgment, particularly the findings that notifications such as 3/2017-ST and 15/2017-ST suffered from inherent legal defects and were incapable of being enforced. The Court observed that the amendments attempted to shift the tax burden onto two categories—steamer agents (for the period 22 January to 22 April 2017) and importers (from 23 April to 30 June 2017)—but lacked the necessary statutory machinery and valuation framework to do so. It also held that the rule-making power under Section 94 of the Finance Act did not permit the Centre to fix values or impose service tax liability on parties who were neither service providers nor service recipients. Such defects made the notifications unenforceable, and consequently, the corresponding tax demands and show cause notices had to be set aside. The Court further noted that the GST regime came into effect from July 1, 2017, and that similar issues under GST had already been settled in favour of assessees by the Supreme Court in Mohit Minerals. The Court stressed that issuing or sustaining tax demands for the small intervening period under the earlier service tax framework was not justified, especially when the legal basis for such liability was fundamentally flawed. The Karnataka High Court quashed all show cause notices issued to the petitioner for the period in question and directed the authorities not to issue any further notices for similar activities covering 22 January to 30 June 2017. It also permitted the petitioner to apply for refunds of any amounts already paid and directed that such claims be processed within the timeframes prescribed under the law and in accordance with the principles laid down by the Supreme Court in the Mafatlal Industries decision. The Karnataka High Court has reaffirmed the legal position that service tax cannot be levied on Indian steamer agents or importers for ocean freight in CIF imports during the pre-GST period, providing clarity and finality on an issue that had caused significant industry-wide uncertainty.
