Capital Gains Exemption Allowed Despite Demolition of Residential House After JDA: Madras HC

The Madras High Court has allowed the capital gains exemption despite demolition of residential houses after joint development agreement (JDA). The bench of Justice Dr. Anita Sumanth and Justice K. Govindarajan Thilakavadi observed that an assessee cannot be denied relief under Section 54 of the Income Tax Act merely because the original residential house was demolished pursuant to a Joint Development Agreement (JDA), so long as the transfer of the property and reinvestment conditions are otherwise fulfilled. The dispute stemmed from the sale of a residential property located at Cathedral Road, Chennai, which originally belonged to the assessee’s parents and their Hindu Undivided Family (HUF). In December 1994, a Joint Development Agreement was entered into with a real estate developer, under which a portion of the undivided share was to be transferred to the developer in exchange for constructed area and monetary consideration. The residential building was demolished in early 1995 to facilitate development. Following the death of the assessee’s father in 1996, the assessee and his mother executed sale deeds in March 1999transferring undivided shares in the property. The assessee offered the resulting long-term capital gains to tax and claimed exemption under Section 54 on the ground that he had reinvested the gains in a residential property in New Delhi on January 30, 2001. While the assessee’s claim was initially accepted and later allowed by the Commissioner of Income Tax (Appeals), the ITAT reversed the relief, holding that Section 54 was inapplicable since the original residential house had been demolished years earlier and the assessee had not deposited the gains in the Capital Gains Account Scheme under Section 54(2). Disagreeing with the Tribunal, the High Court held that the transaction had to be examined holistically. The Bench observed that the execution of a JDA and demolition of the structure did not, by themselves, amount to a transfer for capital gains purposes. The actual transfer occurred only when sale deeds were executed in March 1999, and therefore, the assessee’s reinvestment in January 2001 clearly fell within the statutory time limits prescribed under Section 54. The Court rejected the Revenue’s argument that Section 54 could not apply because the residential house no longer existed at the time of sale. It held that the property was undeniably a residential house when the development process began and that demolition undertaken to enable development could not defeat a statutory exemption. Importantly, the Bench clarified that Section 54(2)—which mandates deposit of capital gains in a specified scheme—applies only when the assessee does not reinvest the gains within the prescribed period. Since the assessee had directly purchased another residential property within time, insisting on a deposit under the scheme was unwarranted. The Court also faulted the Tribunal for factual errors, including its assumption that the assessee himself had obtained tax clearance in 1994 and that the date of transfer should be linked to the JDA. It held that these findings were contrary to the record. However, the High Court declined to interfere with the Tribunal’s refusal to consider the assessee’s alternate claim under Section 54F. While acknowledging that appellate authorities have wide powers, the Court noted that Section 54F is a self-contained provision requiring specific factual assertions, such as ownership of only one residential house on the date of transfer. Since the assessee had not properly raised or substantiated this claim before the appellate authorities, the Tribunal was justified in rejecting it. The High Court answered the first two substantial questions of law in favour of the assessee, restoring the exemption under Section 54 for the relevant years. The third question, relating to Section 54F, was decided in favour of the Revenue. Two connected appeals, in which no substantial questions of law were admitted, were dismissed.
